The game's development began in 2020 by Scott Slucher, with Robin Burgess and Connor Quinn joining later. It originated from a small tech demo called Playground Hero. A GIF of the game's gator running in a circle received positive attention, which spurred publisher interest and helped production start. The main character's design was inspired by Link from The Legend of Zelda, specifically the Oracle of Seasons and Oracle of Ages designs. Writing influences included Frog Detective, The Fairly OddParents, and SpongeBob SquarePants. Side quests were based on the Yakuza series, focusing on absurd character interactions. The visual style and exploratory nature were influenced by A Short Hike, Kirby Air Ride, and Tony Hawk's Pro Skater.

In the story, Lil Gator once had make-believe adventures with their older sister at a local island park, where the sister created cardboard props and structures. In the present, the sister is busy with college studies and no longer plays. Lil Gator rallies other children in the park to create an expansive fantasy game, hoping their sister will join. Once all friends have joined, the sister decides to take a break from her studies and participate. Players explore islands with different inhabitants and side quests, earning cardboard money and objects to craft new items that open new areas. The character can climb, swim, and glide.

A speedrunning mode was added in February 2023. A paid DLC, Lil Gator Game: In the Dark, released in February 2026, allows exploration of the island's underground. The game and expansion are bundled as Lil Gator Game: Gator of the Year Edition.
