In the episode, Fluttershy's pet bunny Angel alerts her to black smoke approaching Ponyville. Twilight Sparkle reveals the smoke comes from a dragon, not a fire. Princess Celestia tasks the Mane Six with convincing the dragon to relocate from a nearby mountain, as his snoring produces smoke that threatens to cover Equestria in darkness for a hundred years. Fluttershy becomes distressed and tries to excuse herself but is unable to avoid the journey. The group ascends the treacherous mountain, with Fluttershy struggling at every obstacle due to her fear. Applejack guides her on an alternate path, Pinkie Pie sings an encouraging song to help her cross a chasm, and Fluttershy accidentally triggers a rockslide when startled by a falling leaf. The group reaches the dragon's cave, but Fluttershy refuses to enter, revealing her fear of fully-grown dragons. The other ponies attempt various strategies—Twilight appeals to reason, Rarity tries flattery, and Pinkie Pie uses silly costumes—but Rainbow Dash kicks the dragon between the nostrils, enraging him. The dragon attacks, and his breath knocks the ponies into a rock, revealing Fluttershy hiding behind it. Fluttershy overcomes her fear, flies to the dragon's face, and scolds him for his aggressive behavior. She acknowledges Rainbow Dash's provocation but argues the dragon should have known better due to his size. She admonishes him for sleeping where his snoring endangers others and demands an apology, causing the dragon to cry. After she calms him, the dragon departs peacefully.

Sherilyn Connelly, author of Ponyville Confidential, gave the episode a "B+" rating but criticized its conclusion, using it as an example of "whiffed endings" in the series, specifically noting it as the first episode to feature an Everybody Laughs Ending. In contrast, author Jen A. Blue praised "Dragonshy" as "the best episode we've looked at yet" and lauded Meghan McCarthy's writing. Blue analyzed the dragon as an effective villain invoking classical mythology, with the threat established through Fluttershy's panic and Celestia's letter, keeping the dragon largely off-screen. Blue viewed the episode as a character study disguised as an adventure story, where the dragon symbolizes Fluttershy's internal fears of social confrontation and disapproval.
