Hansen was born in Sauchie, Clackmannanshire, Scotland, and attended Lornshill Academy and supported Rangers growing up. His paternal grandfather was Danish. He played early football at Scottish Junior league club Sauchie Juniors. At age 15, he ran into a plate-glass panel after playing volleyball, requiring 27 stitches. He sued the education authority and won. He stopped playing football between ages 15 and 17 to focus on golf, but accepted a trial with Hibernian at 17; he refused a professional contract because it would have stopped him playing golf competitively. He turned down the University of Aberdeen to join his older brother John at Partick Thistle. He worked for six weeks at General Accident insurance. After breaking into the first team, he was watched by top clubs including Liverpool. In 1975–76 he played 21 times as Thistle won the Scottish First Division. He moved to Liverpool on 5 May 1977 for £100,000. His nickname at Liverpool was 'Jockey'. He made his debut on 24 September 1977 against Derby County. He scored his first goal on 19 October 1977 against Dynamo Dresden. He won the 1978 European Cup Final, the 1979 league title, the 1980 league title, the 1981 League Cup and European Cup, the 1982 league title, the 1983 league title and League Cup, and the 1984 treble of league, League Cup and European Cup. He was involved in a controversial handball incident in the 1984 League Cup final. After the Heysel disaster, Liverpool were banned from European competition. In 1986, as captain under Kenny Dalglish, he lifted both the league and FA Cup trophies, earning his first FA Cup winners' medal. He captained Liverpool to the 1988 league title. He was restricted to six league appearances in 1988–89 due to a dislocated left knee sustained in a pre-season friendly against Atlético Madrid. He played in the 1989 FA Cup final win over Everton, but Ronnie Whelan lifted the trophy. He captained Liverpool to another league title in 1989–90, his eighth league title.

The 1984 European Cup Final against AS Roma was defined by tension and controversy. In the League Cup final earlier that season at Wembley, Hansen appeared to handle a shot on the goal line; despite protests from Everton, no penalty was awarded, leading to a replay Liverpool won. Returning to Rome for the European Cup final, the match ended 1–1 in front of 69,000 fans at the Stadio Olimpico. The game descended into an ill-tempered affair during the semi-final against Dinamo Bucharest, where captain Graeme Souness broke a midfielder's jaw. In the final itself, Liverpool secured victory on a penalty shoot-out after the draw. However, tragedy struck in 1985 when the European Cup Final between Liverpool and Juventus at Heysel was preceded by rioting that killed 39 people, including 32 Italian fans. Hansen never played in a European tie again following this disaster. The 1980–81 season also saw him win his second European Cup medal as Liverpool defeated Real Madrid 1–0 in Paris, and he captained the side to an FA Cup and League double in 1986 after Kenny Dalglish took over as player-manager.
